Ok now this is annoying me. I reckon my sound card is screwed. It says i have a Realtek AC97 and when i click on stereo mix to record NOTHING HAPPENS. Is my sound card stuffed or did forget to press a button or something?

oh and another problem..

I selected the realtek option from the dropdown menu in volume control protperties and pressed ok and exited etc. Then i went back and did the same process to re-select my headset (since it is USB), but, when i went back again it had stayed as realtek. It keeps doing this. Its almost as if it wont apply the new settings or refuses to change. !!!???!?!?!?

This is just a theory, but i suspect the problem lies within the headset. You said it's USB. Your computer doesn't always know what you want it to do, so when you have a sound card(be it MB integrated or PCI), it assumes that if you want to connect any sound related hardware you'll connect it to the sound card, and that's what you should be doing. Seriously, USB headset? Wtf, never even seen one.
My first possible souliton would be to check the drivers, so here's a question:
Have you installed the application(s) that came with the headset?
